i think you're right about the mesh - i looked at the anim full screened,
and i could really see the triangles popping out when the wrinkles got too
fine.
i'm eager to see your idea about retaining the good properties of the rubber
sheet.

You definitely should read David Baraff's paper on cloth simulation. He
describes an algorithm that is both realistic, stable and reasonably fast,
and includes self-collisions. Look at
http://www-2.cs.cmu.edu/afs/cs/user/baraff/www/papers/
It's pretty heavy reading, but I think I have a pretty good idea of how it's
supposed to work. I haven't gotten my hands dirty and implemented it, but
I've thought about it for quite some time. So if there's something you
wonder about I'd be glad to try to help.

I already had Baraff's "Large Steps in Cloth Simulation" paper, but I
definetely will give look at the other papers.
